Well, in most major modes TAB means "fix the indentation of this line", rather than "do some more indentation here" (the only exception I can think of is "shell-script-mode"). In Leo's example, it looks like he typed "item 1" and "item 2", then went back to fix the indentation with TAB. It worked for "item 1", but not for "item 2". Hope this makes things clearer.
